Adding New Site
I have installed the trial version of the cms software. I'm using the
licenses key below so that I'm able to access the site via
cms.k2dsquared.com.

The KenticoCMS was installed in the Default Web Site in IIS.

I created another web site called cms.k2dsquared.com that points to
the kenticocms default folder

I tried to setup a demo site called "demo" but I'm not able to access
the site every time I try and edit the site I get an 500-Internal
server error.

I set the domain name to cms.k2dsquared.com/demo

I created a virtual directory in iis 7 called demo and it pointing to
the root of the kentico directory.

Hi,

As I undesrstand - you have cms.k2dsquared.com (default web site) and cms.k2dsquared.com/demo (virtual directory withing default web site) pointing to the same physical directory right (C:\inetpub\wwwroot\ for example)

Which is completely useless.
If you want to have two different sites, you will have to copy all files making up a CMS to a different folder and create a new virtual directory in IIS - you will have to remove DB connection string from one of the web.config's so installer runs and new DB is created.

If you want to have different web site withing kentico - then refer to the manual section, creating a new web site.

If you want to have just and alias cms.k2dsquared.com/demo pointing to cms.k2dsquared.com use redirection.
